Understanding EMI & Loan Calculations

What is EMI?

EMI stands for Equated Monthly Installment. It is the unequal monthly amount payable to the lender until the loan is fully paid off. It consists of two parts: the principal repayment and the interest charges. In the initial months of the loan, a larger portion goes toward interest, while in the later stages, more is directed toward principal repayment.

How is EMI calculated?

This calculator uses the standard reducing balance mathematical formula to compute your loan installment.

Formula:

EMI = [P x R x (1+R)^N] / [(1+R)^N - 1]

Where:

  • P = Principal Loan Amount (e.g. ₹5,00,000)
  • R = Monthly Interest Rate (Annual Rate / 12 / 100. e.g. 8.5% annual = 0.007083 per month)
  • N = Loan Tenure in months (e.g. 5 Years = 60 months)

Formula Explanation & Example

Let's calculate the EMI step-by-step for a Loan of ₹5,00,000 at 8.5% p.a. interest rate for a tenure of 5 Years (60 months):

  1. Convert Annual Interest Rate to Monthly: R = 8.5 / 12 / 100 = 0.0070833
  2. Determine number of monthly payments: N = 5 * 12 = 60
  3. Calculate (1 + R)^N = (1.0070833)^60 = 1.527303
  4. Apply the formula:
    EMI = [5,00,000 * 0.0070833 * 1.527303] / [1.527303 - 1]
    EMI = [5409.19] / [0.527303] ≈ ₹10,258
  5. Calculate total payment: ₹10,258 * 60 = ₹6,15,480
  6. Calculate total interest: ₹6,15,480 - ₹5,00,000 = ₹1,15,480

  • Does pre-paying a loan reduce my monthly EMI?

    Generally, lenders allow you to either reduce your EMI amount or shorten your loan tenure when you make a prepayment. Shortening the tenure usually saves you more on interest.

  • What happens to the EMI if the interest rate increases?

    If you have a floating-rate loan, a rise in interest rates typically increases the tenure of your loan while keeping the EMI constant. However, if the tenure reaches a maximum threshold, the lender will increase your monthly EMI amount.

  • What is the difference between Flat Rate and Reducing Balance EMI?

    A flat rate calculates interest on the full original principal throughout the term. A reducing balance rate (which this calculator uses) calculates interest only on the remaining outstanding loan balance, making reducing balance much cheaper for the borrower.
